From Spend to Profit: How Small Businesses Can Calculate ROI Effectively

Learn the ins and outs of return on investment, or ROI, for your small business — including calculations and considerations

Return on investment, or ROI, is a critical financial metric for businesses of all sizes — but it holds particular importance for small businesses. ROI measures the gain or loss generated on an investment relative to the money invested. It’s expressed as a percentage and is used to compare a company's profitability or the efficiency of different investments.

Understanding and calculating ROI is essential for growth because it helps small business owners like you make informed decisions about where to allocate limited resources. However, that’s easier said than done: You might not immediately know how to do the math, which costs should be included or how to use the information you end up with.

Here’s your guide to ROI.

Understanding the ROI Formula

The basic formula to calculate ROI is:

(Net Profit / Cost of Investment) x 100.

Net Profit is the gain from the investment minus the cost of the investment. The Cost of Investment includes all expenses related to the investment.

To get an accurate picture, you’ll need to include all relevant costs when calculating ROI. This includes direct costs like purchase price and indirect costs such as maintenance and training. That way, you’ll have a more complete financial picture, enabling you to make informed decisions on where to invest your business’ resources. Just remember to adapt the ROI formula depending on the circumstances — for example, spreading the cost of a long-term investment over its entire lifetime for more accurate results.

But where does this information come from? You’ll need to gather data from a variety of sources to determine an investment’s value and performance, including:

  • Initial investment costs.
  • Operational costs.
  • Sales growth.
  • Customer acquisition costs.
  • Customer lifetime value.

When collecting this data, stay focused on consistency and accuracy. This means establishing clear protocols for how and when data is collected, ensuring that everyone in the organization understands how to contribute to the data collection process. You should also review and clean the data to prevent errors that could skew your ROI calculations.

Interpreting ROI Results

Once you’ve used the formula, look at the outcome. A positive ROI indicates that an investment is generating more revenue than it costs, which is a good sign. Negative ROI means you’re losing money.

Either way, it's important to compare the ROI against industry benchmarks, past performance and your other investment opportunities. Say you’ve consistently achieved an ROI of 50% on similar investments and are seeing 20% on a new one; 20% may be great in other contexts, but in this one, it could be cause for concern.

That’s because ROI doesn’t always capture the full picture of an investment's impact. To get the most value from ROI calculations, strike a balance between quantitative data and qualitative insights. This involves looking at the broader business context, including market trends, competitive landscape and internal capabilities. It also means considering the potential long-term benefits of an investment that may not be immediately apparent.

Remember, while ROI is helpful, it’s not the only story your business’ finances are telling. To learn more, Contact a Vectra Bank professional today.
